Break Even Analysis Formula:

Break even quantity = fixed cost / (per unit sale price – per unit variable cost)

Key Elements of a Break Even Analysis:

  1. Fixed and variable costs:
    In order to run a business or to create a product, there are costs and expenses involved. Basically what the company or organization needs to spend for a project or product is what we call cost and there are two types of costs; fixed costs and variable costs. Fixed costs don’t change no matter how long a project runs or how many products the company manufactures i.e. salary of the staff members, rent of the building, mortgage etc. On the other hand, variable costs are the costs that change with the project or development of the product i.e. cost of raw material, fuel expenses, electricity consumption etc.
  2. Revenue or sales:
    Another important element of a break even analysis is the revenue or profit that you get in return of your products or services. Basically this is the income of your company that you can calculate at the end of each month. When you want to determine revenue of your organization, you should check the selling price of the product along with the discount that sales department might offer to the customers.
  3. Contribution margin:
    Contribution margin is one of the most important elements of a break even analysis. In fact this is the element that can’t be excluded or eliminated from a break even analysis and by doing so might change the results or result in failure of the entire process. Contribution margin is the difference of selling value and variable cost of a product. For instance, if a product sells on $20 and its variable cost is $5, the contribution margin is $15 which can be used to accommodate fixed costs of the product.
  4. Unit production cost:
    There are different approaches and in some cases unit production cost is necessary for the break even analysis while in some cases, this is not a compulsory element. In either case, unit production cost is pretty self explanatory as it’s the cost of producing a unit of a product.
